Introduction

The Bank of England is the central bank of The United Kingdom and is the second oldest central bank in the world after The Swedish Riksbank. It has a long history as it was founded in 1694 and nationalized by William Paterson on March 1, 1946. The Bank of England has been playing an important role in The UK’s economy by maintaining financial stability and acting as the central financial system of the United Kingdom.

The role of The Central Bank is to ensure price stability and support the economic policies of The British Government for a healthy economy. To achieve this goal, The Central Bank makes the monetary policy by stabilizing prices and instilling confidence in the currency of the country in order to keep the economy growing. The Bank of England took steps to regulate the real estate market such as when it increased the interest rate by 5 percent in the summer of 2006. The variation of interest rates has a significant effect on investments. This is because high rates lead to price increase of property making them less affordable thus reducing the demand. According to the survey, the volume of transactions in real estate decreased by 26 per cent from the previous year at that rate (5%), with an average of 81,926 transactions per month. Furthermore, housing prices decreased from 5.3 per cent to 3.6 per cent as the average housing price went down to £184,798. However, the UK housing prices are still overvalued and there is a huge gap between real income of households and the ability to pay back the mortgage loan. The Bank of England imposed an austere monetary policy to calm down housing boom but this weakened The UK’s economy due to less liquidity of money in macroeconomics.

A case study of Sweden monetary policy

Sweden is one of the countries that succeeded in controlling the housing price. The speech by the Governor Stefan Ingrves explains how Sweden is relatively unaffected by the lending and house prices compared with other countries. The statistical data and analysis provided by the governor shows the difference in the Swedish housing market and financial system, particularly in their policies. It is important to look at why Sweden’s policy was different by understanding the effective policies that cooled down the housing market.

Above figure.4 presents the real house prices of five different countries: Sweden, USA, Germany, Spain and Ireland. Swedish house prices do not fluctuate as compared to the other countries as red line at near bottom and not tend to have big changes over the years.   According to Sweden Governor, Stefan, one area where Sweden stands out in comparison with many other countries, is the development of house prices and household indebtedness. Sweden also underwent the rise in housing pricing and lending for households but it did not experience volatility of real estate price.

Conclusion

First of all this paper was aimed to find suggestions for monetary policy that could be implemented in real estate market in United Kingdom. The objective was to identify the past monetary policy and main cause of the housing bubble in real estate market in UK. It was found that Bank of England adopted a loose monetary policy which led to uncontrolled liquidity of money market caused by easy borrowing of money. It was also found that the low mortgage loan interest rate and variable mortgage provided an opportunity for lenders to borrow money without any qualification. The housing prices were affected by the aggregate demand for real estate and raised the price in real estate in The UK up to 17 %. As it has been seen from the case study of Sub-prime Mortgage loan in United States, housing bubble may cause financial crisis in the future and create personal bankruptcy due to defaulting on the loan.

            On the contrary, there are some countries that keep low interest rate but not volatility in housing price through the optimal monetary policy. Sweden is one of the countries which underwent the same real estate bubble, but they imposed good policy and smoothly cooled down real estate bubble. Additionally it has been shown that different countries have different economy situations and monetary policies to make for a healthy economy, as per the target goal of Central Bank.  Therefore, the Bank of England needs to have long term monetary policy to keep economic growth with stable inflation.

Recommendation

            The analysis and finding of the study identified some areas in which the Bank of England could keep both economic evolutions and stable inflation in real estate market at the same time. The Bank of England should develop substantive monetary policy that is better for long term economic growth instead of lowering interest rate for short-term economic growth.
